Capital markets are currently pricing AI as a frictionless force of creative destruction. They shouldn't.

The dominant investment thesis treats artificial intelligence the way early markets treated the internet: as an inevitability that collapses legacy systems on contact. If your model is right, the portfolio practically builds itself — buy the chipmakers, the hyperscalers, the agent-platform bets with the largest addressable markets, and sell anyone whose margin structure assumes human labor at scale.

But there is a counterweight the consensus narrative still doesn't price with seriousness.

Institutional friction.

The forces that resist and reshape technological deployment — regulation, compliance infrastructure, legal liability, political contestation, and the sheer administrative weight of embedding a new operating logic into sectors that already have one — move at a different speed than the technology itself. Markets price the technology on Moore's law. They price the friction on legislative time. The gap between those two clocks is where the current mispricing lives.

The compliance cost no one is underwriting

The Parliament Magazine analysis found that for startups and small firms deploying AI systems classified as high-risk, initial compliance costs range from €320,000 to €600,000, with annual ongoing costs of €150,000 to €300,000. Across the European AI sector, aggregate compliance is estimated at €3.3 billion annually. In the US, where companies serving European customers or using European-origin data must comply regardless of headquarters location, average per-company costs for AI-related compliance are climbing alongside the regulatory surface area.

This is the cost of entering the arena, not staying in it. The compliance bill doesn't even include the administrative overhead of maintaining documentation, risk management frameworks, human oversight procedures, and post-market monitoring — the operational drag that turns a lean AI startup into something resembling a regulated financial institution.

What markets are pricing: a world where AI capability compounds and captures share on speed.

What the compliance data shows: a world where deployment speed is gated by institutional readiness, and readiness has a fixed cost floor that small companies can't clear without burning runway.

The regulatory moat that incumbents are building

There's an uncomfortable irony in the current AI regulatory landscape. The same rules framed as guardrails against Big Tech's dominance are actively constructing the barriers to entry that entrench Big Tech's position.

Large AI companies have spent the last eighteen months hiring compliance teams, lobbying for clearer rules, and positioning themselves as "responsible builders" in contrast to the move-fast ethos of open-source and startup competitors. They've invested in governance frameworks, safety testing infrastructure, and policy engagement precisely because regulatory clarity reduces their competitive uncertainty.

The Trump Administration's March 2026 National AI Policy Framework deepens this dynamic. By federalizing AI oversight through preemption mechanisms — federal rules that override state-level regulation — the framework actually favors incumbents who can afford to lobby at the federal level and absorb the compliance requirements of a single, nationwide standard. Startups now face a compliance surface that requires federal-level resources, which advantages precisely the companies markets claim are most at risk of disruption.

This isn't conspiracy. It's industrial policy behaving the way industrial policy always behaves: the entities with the administrative capacity to write the rules end up writing rules that reward capacity.

The funding paradox Europe can't solve

Europe has responded to the compliance burden with aggressive public investment. The European Fund for Strategic Investments has committed over €50 billion to AI development, and national programs like Germany's €3 billion AI strategy and France's €1.5 billion plan are flooding the ecosystem with capital.

But this funding creates its own distortion.

The money is funneled through institutional channels — universities, national research labs, and large corporate partnerships — that reinforce existing power structures. A €50 million grant to a university consortium doesn't fund the same AI startups a venture fund would. It creates research output, not deployment velocity. Meanwhile, the compliance costs that the EU AI Act imposes on those same startups remain the binding constraint on their ability to compete.

The result is a European AI ecosystem that's well-funded and under-deployed — a pattern that markets read as "strong European AI" but which actually reflects capital flowing to research rather than production.

What the market correction looks like

The correction doesn't come from AI failing. It comes from the gap between capability and deployment widening beyond what current valuations can sustain.

Right now, the AI investment thesis assumes that once the technology is good enough, adoption accelerates exponentially. The counter-thesis is harder to price but easier to document: institutional friction doesn't disappear when technology improves. It transforms.

Regulatory bodies that currently lack the technical capacity to evaluate AI systems will develop it. Insurance markets that currently lack clear pricing mechanisms for AI liability will build them. Legal frameworks that currently treat AI output as an unstructured risk will harden them into specific liability categories. Every one of these developments adds friction to the deployment curve.

The strongest version of the opposing argument is this: AI capability improves so fast that it outpaces the slow creep of institutional friction. That happened with cloud computing. It happened with mobile. The markets are betting it will happen again.

This is plausible. The productivity case is real. The cost of compute keeps falling. The tools get better monthly. There is no shortage of evidence that the technology itself is accelerating.

But plausibility isn't the same as correct pricing. The markets are not pricing the administrative friction at anything close to its actual cost, because that cost is still being discovered. Every company that signs a BSA agreement, every compliance audit, every regulatory filing — each one is a data point revealing the true deployment timeline. The market's job is to aggregate those data points. It is currently declining to do so.

The real disruption may not be AI replacing legacy industries. It may be legacy institutions being much harder to disrupt than anyone currently assumes.
